Have you tried changing the resolution to 640x480?  The process of 
upsampling the video to 1024x768 is probably enough extra load to really 
mess things up.

Also:

1)Try mplayer from command-line. Also try out VLC. Sometimes you get 
more luck with one than the other. Mplayer (CLI) in verbose mode can be 
quite helpful.

2)Do you have 3D acceleration working ok? (glxgears). Try dropping to 
16-bit colour.

3)Do you have DMA working on the DVD.
